Ultra-Low Stock Correlations Mask AI Leverage Risk, VIX Potentially Undervalued

Intra-index stock correlation has hit record lows, but this is no sign of healthy diversification — hyperscalers are borrowing heavily to fund AI capex, and rising leverage offset by falling correlation is keeping the VIX artificially subdued. If correlation snaps back, the volatility spike will be nonlinear.
Record-low correlation — why is that a danger sign?
Within U.S. large-cap indices, stock-to-stock correlation — the degree to which shares move together — sits at a historic low.
Normally, low correlation signals diversified, independent sector moves. This means → this time is different. Low correlation is masking a single-factor risk that is quietly concentrating: AI capital expenditure.
Hyperscalers — the mega-cloud operators such as Microsoft, Amazon, and Google — are issuing debt at scale to bankroll AI compute buildouts.
How leveraged are these tech giants, exactly?
The key metric is enterprise value ÷ market cap (enterprise value = debt + equity − cash). In plain terms = the higher this ratio, the larger the share of a company's value that is funded by borrowed money.
Over the past decade, hyperscalers have issued more than $500 billion in total debt, with a visible acceleration in recent years. Nvidia and other hardware makers have begun following suit.
This means → the equity cushion is thinning. A small swing in assets or liabilities can trigger an outsized move in the stock price — classic leverage amplification.
How does low correlation keep the VIX pinned down?
Bloomberg macro strategist Simon White lays out two key equations: VIX ≈ √correlation × average single-stock volatility; and single-stock vol ≈ leverage × asset volatility.
Combine them: leverage rises → single-stock vol rises, but correlation falls → VIX gets pulled lower. In plain terms = low correlation acts as "anti-leverage," and the two forces cancel each other out, leaving the VIX looking calm.
White's estimate: if Nasdaq implied correlation reverts from roughly 15% to 60% (the first-half-of-2010s average), the Nasdaq volatility index would jump from about 28 to above 36 — and that is the low-end estimate.
Is tail risk being underpriced too?
Correlation pricing itself has a skew: deep out-of-the-money puts — insurance against a crash — imply a higher correlation than at-the-money options. In plain terms = the market normally assumes stocks will cluster more tightly in a crash scenario.
Yet even this "crash-risk" correlation is now at a historic low — the entire correlation surface has been flattened.
This reflects two structural forces: first, index concentration — a handful of mega-cap stocks dominate the index, and the remaining constituents wash each other out under cap-weighting, dragging average correlation down. Second, the prevalence of dispersion selling — a strategy in which institutions systematically sell correlation — further suppresses implied correlation.
What happens if the AI thesis breaks?
The VIX's current calm does not reflect true systemic risk — leverage is already elevated; it is merely hidden behind low correlation.
If the AI-capex thesis is shocked — whether by disappointing returns on investment or tightening credit conditions — correlation will snap higher, and the leverage amplifier will no longer be offset.
This means → the volatility rebound will be nonlinear — not a gradual climb from 28 to 36, but a potential jump to levels far above model-predicted floors in a very short window. Historically, the Nasdaq volatility index at local peaks has consistently overshot regression-model estimates.
